What is Flag Pattern?

Flag pattern, also known as flag formation, is a frequently seen chart pattern that typically occurs during an uptrend or downtrend in an asset price trend.

It is a temporary price pullback or consolidation followed by a resumption of the existing trend, and a breakout from the flag pattern is usually a signal of trend continuation.

As the name suggests, the flag pattern resembles a “flagpole and flag” on a price chart, consisting of two parts:

Flagpole – an upward or downward price trend forming a flagpole shape, representing the current trend in progress;

Flag – a series of rectangular or slanting price consolidation areas forming a flag shape, representing a temporary pullback against the current trend.

The flag pattern is a short-term chart pattern, typically completed within a few days to a few weeks. Since a breakout from the flag pattern often accompanies a significant price increase or decrease, the formation of a flag pattern is considered a trading opportunity for short-term trends.

2. Types of Flag Pattern

Flag pattern provides traders with signals of trend continuation and can be used in both uptrends and downtrends. The flag pattern can be divided into two types: bullish flag and bearish flag, representing a bullish and bearish market trend respectively.

1. Bullish Flag

The bullish flag pattern is a bullish chart pattern that appears during an uptrend. It consists of a fast-rising trend (flagpole) and a rectangular channel or downward-sloping area of consolidation (flag).

2. Bearish Flag

The bearish flag pattern is a bearish chart pattern that appears during a downtrend. It consists of a fast-falling (flagpole) and a rectangular channel or upward-sloping area of consolidation (flag).

3. How to Identify a Flag Pattern?

Identifying flag patterns is an important part of technical analysis, and understanding how to identify them can help investors make more effective trading decisions. Here are several key steps to identifying flag patterns:

1. Confirm the trend

First, traders need to determine the existing trend of the market. Bullish flag patterns occur during an uptrend, while bearish flag patterns occur during a downtrend. Investors can confirm price trends using trend-based technical indicators such as moving averages.

2. Observe the flagpole

The flagpole is an important part of the flag pattern and typically represents a rapid price increase (bullish flag pattern) or decrease (bearish flag pattern). During this stage, trading volume is typically high, indicating market confidence in the current trend. This is primarily used in futures or stock markets.

3. Identify the flag

The flag is another key part of the flag pattern, representing a period of consolidation where prices move in a narrow range. The flag in a bullish flag pattern typically slants downward, while in a bearish flag pattern, it slants upward. During the flag stage, trading volume typically decreases, indicating the market is making minor retracement or pullback.

4. Pay attention to volume changes

Volume changes play a critical role in flag patterns and can provide important information to investors about market dynamics and trend continuity. In flag patterns, volume changes typically exhibit the following characteristics:

During the flagpole stage, trading volume is typically high. This is because market participants have greater confidence in the current trend, leading to a high volume of buying and selling;

In contrast to the flagpole stage, trading volume during the flag stage usually decreases. During this stage, market participants may be digesting and evaluating the previous trend, resulting in a relatively calm trading activity.

When prices break through the flag, trading volume typically increases again. This indicates that market confidence in the trend has strengthened, and investors are willing to engage in more trading in the current trend direction. The increase in volume can be seen as confirmation of the effectiveness of the breakout and can help investors determine whether to enter a trade.

It is worth noting that volume plays a relatively small role in the foreign exchange market. This is because the forex market is a decentralized and non-centralized market, with no centralised exchange to tracks the exact volumes. Therefore, investors using flag patterns for forex trading do not need to pay too much attention to changes in trading volume.

5. Confirm the breakout

When prices break above (bullish flag pattern) or below (bearish flag pattern) the flag boundary, the flag pattern is officially complete. Breakouts are typically accompanied by an increase in trading volume, indicating market confidence in the trend’s continuity. Investors can take corresponding trading strategies when the breakout occurs.

Using the Flag Pattern in Trading

After the forming of the flag pattern, if a trend able to continue, the price usually develops significantly in the direction of the trend, so the flag pattern usually attracts the attention of short-term traders.

1. Entry timing

The main use of the flag pattern is to provide traders with opportunities to find entry points after recognizing the flag pattern. When using the flag pattern for trading, traders can find entry opportunities in two ways:

First entry point – support and resistance levels of the flag consolidation range

Second entry point – price breakthrough of the flag range.

Using the example of Gold (XAUUSD) hourly chart as below:

After a strong uptrend, the price enters a brief consolidation period, forming a flag pattern.

In the initial flag pattern, the price forms a downward sloping channel during the consolidation period, and traders can enter long positions when the price breaks through the upper boundary of the channel (marked with a red circle). The price then experiences a significant upward movement.

Furthermore, in the second formation of the flag pattern, the price once again forms a downward sloping channel and repeatedly forms support below the lower boundary of the channel. Traders can use this as an entry point (marked with a blue circle).

2. Setting Stop Loss

Although the flag pattern can provide traders with an opportunity to enter the market, the formation of the flag pattern can also fail. Therefore, traders should have appropriate risk management when trading the flag pattern. To control potential trading risks, traders should set a suitable stop-loss point.

For a bullish flag pattern, traders can set the stop-loss point at a certain distance below the support level (flagpole) after the breakout.

For a bearish flag pattern, traders can set the stop-loss point at a certain distance above the resistance level (flagpole) after the breakout.

Generally, the stop-loss point of the flag pattern should also consider the magnitude of price fluctuations and personal risk tolerance. At the same time, the stop-loss point can also be adjusted based on real-time price dynamics to ensure that risks are controlled within a reasonable range.

Final Thoughts in Flag Patterns

Although the flag pattern is considered a trend continuation pattern, there is also a possibility of failure, and it is not an absolute accuracy. Therefore, in actual trading, investors should combine other technical indicators (such as moving averages, MACD, RSI, etc.) and the overall trend for comprehensive judgment to improve the success rate of trading.

Taking the example of the US dollar index in the following chart, since the overall trend of the US dollar index is in a downtrend, although the price has formed a bullish flag pattern multiple times, the price cannot rise further.

Therefore, by combining other technical indicators and overall trends, a comprehensive judgment can provide a greater probability of reliability for the flag pattern.

Similarly, using the gold chart example mentioned above:

After breaking through the resistance level, gold formed a trend reversal and is expected to enter an uptrend. The golden cross in exponential moving average (EMA) also appeared, further confirming the potential of an uptrend. Therefore, after the formation of a bullish flag pattern, by combining the analysis of the EMA, it can increase the probability of the flag pattern’s accuracy.

1.
